Is there anyway to find out what that proxy server is, bypass it and connect to hotmail? If so, what is the architecture behind it and how can it be done? I won't break my company rules for obvious reasons for not wanting to get fired, again..I was just curious to know.

Well, if you have a DNS server you don't need to do the bypass proxy on each machine, instead just setup your machines to look at your DNS server first and in this DNS server configure it so that all of you internal websites are located through it.

You can choose to enable the option “Bypass Proxy Server for local addresses” to bypass any local addresses. But, what here means as local ip addresses? Is it the local subnet? local pcs or servers? how does the browser understand this?

If the "Bypass proxy server for local (intranet) addresses" setting is not selected, the call is always directed to the http proxy; however, if you do not select it, you may not be able to communicate or connect to Intranet servers.

To be more specific, if a user types in the name of our intranet site from within their browser, we want them to be able to access the address without having them make configuration changes within their browser to bypass proxy server for local addresses.

I think what IE does when you select "Bypass proxy server for (local) intranet address", is only to check if the server name in the URL has any dot in it. If it has no dot it assumes it's a server on the intranet.
